"‘Naked’’ short selling Recently, there has been a great deal of concernover so-called ‘‘naked’’ short selling. A naked shortsale is one in which the seller agrees to sell shares butdoes not intend to deliver the shares on the regularsettlement date, if ever. How can such a trade occur,and what impact does it have on the market? In thenormal course of events, the settlement of a stocktrade in the US occurs on the third business day afterthe trade. On the settlement date, the buyer actuallypays for the shares and in turn becomes the beneficialowner of the shares with the right to receive dividends and to vote the shares. However, sometimes the seller fails to deliver the shares on the regular settlement date. When this happens there is some flexibility in the system that allows sellers to deliver shares later. In most cases there is no hard and fast rule which requires delivery by a certain date. It is important to note that sellers do not get paid until the shares are actually delivered. They cannot just take the money and run. Thus,sellers usually have a strong incentive to deliver theshares on time, because otherwise they are losing interest on the sale proceeds. In the United States, settlement is normally handled by Depository Trust and Clearing Corporation(DTCC) and its subsidiaries, NSCC and DTC.DTCC (2005) reported that failures occur inapproximately 1/10 of 1% of the transactions that itprocesses, accounting for approximately 1.5% of thedollar volume, or about $6 billion dollars per day offailures in the pipeline.Failures to deliver shares can occur for four pri-mary reasons:
1.Routine failures. There are many innocentthings that can go wrong to delay delivery of shares. For example, a paper certificate maybe misplaced or delayed in the mail. The necessary legal documents may be missing anappropriate signature. Even in an electronicenvironment, there may be a mistake in somedetail of the transaction. The key person whocan authorize the delivery may be unavailabledue to vacation or illness. Although theseglitches can delay delivery, they are usuallyresolved in a short period of time.
2.Long failures. At other times, the seller may already have a long position in a similar security but not yet have deliverable shares. Forexample, a seller may own restricted sharesthat are in the process of having the restriction removed. The seller intends to deliverthe shares when the other securities becomeavailable and fails in the meantime. Similarly,the holde
